Read the following excerpt and answer the following question
China wants its middle class to spend big … but they have bills to pay
China’s middle class is something of a mythical entity, with wide-ranging estimates of its
size and economic power. Optimists believe a large and growing middle class has the
ability to lift China and even the world to a more prosperous level, while pessimists foresee
an increasingly burdened group that could cause the economy to stagnate and even lead
    to political chaos.
Beijing wants the middle class to come to the rescue of China’s economy. But rising costs,
mounting household debt, worries about their future income as the economy slows and
doubts over whether the government can adequately provide for the ageing population
have made consumers cautious. In many cases, they are doing the opposite of what the
government wants and pulling back from spending. Whether this so-called consumption
downgrade is broad-based – and a threat to Beijing’s economic plans – or not is a matter
of intense debate in Chinese policymaking circles. But it is clear that many in China’s
middle class are struggling to make ends meet. …………
China is now betting that its middle class – the largest in the world with more than 400
million consumers, according to the authorities’ estimate – will increase their discretionary
spending on products and services and help stabilise the economy amid the trade war with
the United States. The National Development and Reform Commission, the government’s
powerful planning agency, last month announced that it had organised a special forum to
study increasing salaries for lower-middle, middle- and upper-middle income groups,
whose average annual individual disposable earnings range from 13,843 yuan to 34,547
    yuan.

will impact on China’s GDP. Using the AD/AS graph now explain how the middle class can
come to the rescue of China’s economy. Using economic terms what are the reasons why the
middle class may not increase spending as hoped by the Chinese government? [hint: trade war

Answer

Question 12

  1. Explain, using the AD/AS framework and with the aid of a graph, how a trade war with the US will impact on China’s GDP. Using the AD/AS graph now explain how the middle class can come to the rescue of China’s economy. Using economic terms what are the reasons why the middle class may not increase spending as hoped by the Chinese government? [Hint: trade war will increase prices of Chinese goods in the US] (4 marks

The AD-AS or aggregate demand-aggregate supply model is a macroeconomic model, which is used to explain the price level and output, through the relationship of aggregate demand and aggregate supply. In the recent past, the United States has been competing with China, in the global market, as well as in their local market. The latest being the, the restriction on the Huawei phones, which was perceived by Chinese government as a ban for this products into the United States’ market. With these war, which manly comes in form of trade ban and restrictions, the aggregate demand for Chinese will obviously reduce. However, the aggregate supply will remain the same, as China cannot shut some of its industries, due to the trade war. With reduction in aggregate demand, while supply remains constant, the price will fall. Besides, the GPD will fall, as the value of the output will be low. In fact Chinese is likely to have a considerable downfall on its GDP as companies will be spending to produce and manufacture products, whose demand in the market, is low.

Middle Class Rescue

If the prices of the goods produced or manufactured by China falls, then their demand by the middle class in China will obviously increase. This can be explained using the following graph;

AD/AS Graph

Demand for the middle and low income earners, is influenced by price to a great extent. When Chinese products have their price lowered, the low income earners will not afford them. This can only be realized if the Chinese government shifts to goods which favor the middle class earners within China. Besides, the country will also have to conduct thorough marketing targeting the middle income earners.  However, the amount of expenditure by middle income earners may not increase. This is due to the fact that, their demand for these goods will remain constant.  Besides, the supply for China will be higher than demand, hence making their goods to be fetch very low price. This may make the market from the middle class to doubt the quality of the Chinese products. Besides, the middle class already have their preferred category of goods which they consume. Purchasing more goods may not add their level of satisfaction
